Background

The Australian dollar surged on Wednesday after a surprisingly strong domestic inflation report revived expectations for another interest rate hike. Broader Asian currencies traded in a mixed and narrow range as investors awaited a key U.S. inflation reading that could influence the Federal Reserve's monetary policy path.

Aussie Dollar Jumps on Inflation Data

The Australian dollar was a standout performer, with the AUD/USD pair climbing 0.3% to $0.718, its highest level since early June. The rally followed the release of data showing Australia's monthly consumer price index (CPI) increased by 1.0% in July, surpassing forecasts of a 0.8% rise.

While the annual inflation rate eased to 3.5% from 3.8%, a core measure closely monitored by the Reserve Bank of Australia (RBA) indicated persistent price pressures. The trimmed mean CPI rose 0.5% for the month, keeping annual core inflation at 3.6%. In response, markets increased the probability of a fourth interest rate hike from the RBA this year.

Dollar and Regional Currencies Subdued

The U.S. dollar held steady against a basket of currencies, with the U.S. Dollar Index ticking up 0.1% to 98.99. Market participants are focused on the upcoming U.S. Personal Consumption Expenditures (PCE) price index, the Federal Reserve's preferred gauge of inflation. The data, due later Wednesday, is seen as a critical input for the Fed's next policy decision, especially ahead of the central bank's Jackson Hole symposium.

Other major Asian currencies showed little direction:

  • The Japanese yen saw the USD/JPY pair edge 0.1% lower to 158.97. The yen has found some support from expectations that the Bank of Japan could raise interest rates as soon as September, according to a recent Reuters poll.
  • The Chinese yuan and Indian rupee traded largely flat against the dollar.
  • The South Korean won's USD/KRW pair rose 0.2%, while the Singapore dollar was up marginally.

Market Context

Broader market sentiment was supported by easing geopolitical tensions in the Middle East, which contributed to a drop in oil prices. Brent crude futures fell more than 2% to around $86.70 a barrel, which could help temper global inflation expectations. However, the immediate focus for currency traders remains squarely on central bank policy and the inflation data that drives it.
