Background

UBS has initiated a long position recommendation for the U.S. dollar against the Canadian dollar (USD/CAD), establishing a new price target of 1.425 based on the outlook for interest rate differentials.

The Recommendation

In a recent research note, strategists at the Swiss bank advised clients to enter a long USD/CAD trade. The specific parameters for the position are:

While UBS maintains a formally neutral view on the Canadian dollar, it stated that short-term risks are tilted in favor of a higher USD/CAD exchange rate.

Interest Rates as a Key Driver

The core of the bank's thesis rests on the policy gap between the U.S. Federal Reserve and the Bank of Canada. UBS anticipates both central banks will likely keep interest rates unchanged, but it sees room for a "modest repricing" in the market that would benefit the U.S. dollar.

This divergence makes the lower-yielding Canadian dollar less attractive in a carry-trade environment, where investors seek to profit from interest rate differences. Interest rate differentials have been a primary factor influencing the currency pair's movement throughout the year, according to the report.

Balancing Factors

UBS does not expect a dramatic decline for the Canadian currency. The bank noted that risks related to trade appear to be largely priced in by the market.

Additionally, signs of improvement in Canadian economic data should help prevent a sharp sell-off of the loonie. Based on these factors, UBS projects a gradual appreciation of the USD/CAD pair toward its 1.425 target.
