Background

The British pound traded nearly flat against the U.S. dollar on Monday, as the greenback held firm ahead of a key policy update from the Federal Reserve later this week. Investors are largely discounting last week's soft non-farm payrolls data, instead positioning for a hawkish tone from the central bank.

As of 08:25 ET, the GBP/USD pair was down a marginal 0.03% to 1.3348, while the euro fell more sharply, with EUR/USD declining 0.17% to 1.1417, according to Investing.com data.

Dollar Supported by Rate Outlook

The dollar's resilience is being driven by interest rate expectations rather than any single economic report. Money markets are currently pricing in approximately 31 basis points of Federal Reserve tightening for the remainder of the year. While this is down from a peak of 43 basis points late last month, it still reflects a persistent bias toward higher rates.

"Short dollar positions need to be backed up by a strong story, which is simply not there at the moment," said Chris Turner, global head of markets at ING. The key event risk for currency markets this week is the release of the Federal Open Market Committee (FOMC) minutes on Wednesday, which analysts widely expect to carry a hawkish message under the leadership of Chair Kevin Warsh. Turner noted the Fed "is committed to restoring price stability after missing its target five years in a row."

Sterling's Domestic Risks Remain Latent

For sterling, Monday's stability was not driven by UK-specific fundamentals. The pound remains near a two-week high, supported recently by the unwinding of old short positions. However, analysts see potential headwinds from domestic politics.

Andy Burnham is expected to become Prime Minister on July 20, with Energy Secretary Ed Miliband seen as the frontrunner for Chancellor. According to an analysis from ING, Miliband's position further to the left, combined with severe fiscal constraints, makes tax increases a likely policy tool. This political backdrop, along with ING's forecast that the Bank of England will not raise rates this year, could leave the pound vulnerable once the leadership transition is complete.
