Background

American Depositary Receipts of Itau Unibanco Banco Holding SA (NYSE: ITUB) plummeted in pre-market trading following the surprise victory of Luiz Inácio Lula da Silva in Brazil's presidential runoff, triggering a broad sell-off in Brazilian assets. The stock plunged 26.6% to $7.10 as investors rapidly reassessed the country's political and fiscal outlook, according to a report from Investing.com.

Election Reverses Market Sentiment

The sell-off was a direct reaction to Lula securing a comeback victory over his right-wing rival, Flávio Bolsonaro, by a margin of approximately 51.8% to 48.2%, the report stated. This outcome upended the market-friendly narrative that had propelled Brazilian assets higher in the weeks leading up to the vote.

Investors had largely anticipated a victory for Bolsonaro, who was expected to pursue fiscal spending cuts and curb government debt, creating conditions for potential interest rate reductions. In contrast, markets are now concerned that Lula's administration will be reluctant to pursue austerity measures viewed as critical for strengthening Brazil's public finances.

Broad Sell-Off in Brazilian Assets

The negative reaction extended far beyond Itau's stock, indicating a significant repositioning among investors who had been positioned for a different result.

  • The iShares MSCI Brazil ETF (EWZ) plunged nearly 20% in overnight trading.
  • A Bovespa index ETF traded in Tokyo fell nearly 15% in Asian trading.

This move unwound a significant pre-election rally. Between the first and second rounds of voting, Brazilian stocks had climbed almost 7% while the real currency had strengthened by nearly 5% against the U.S. dollar, fueled by optimism for a Bolsonaro win.

Fiscal and Political Uncertainty Looms

Looking ahead, investors are bracing for heightened uncertainty. Goldman Sachs analysts, cited in the report, anticipate only "modest measures" to contain government spending under Lula, alongside a higher tax burden and a low likelihood of major structural reforms.

Political instability is another key concern, as the report notes Bolsonaro has called for the election result to be annulled. The confluence of the shock election result, fears over Brazil's fiscal path, and political uncertainty drove Itau's ADRs toward the lower end of their 52-week range.
