The British pound and euro recovered modestly on Thursday, benefiting as a powerful U.S. dollar rally showed early signs of exhaustion. The move provided a slight reprieve for the currencies after the dollar was propelled higher by U.S. Treasury yields holding near their highest levels since 2007.

As of early Thursday trading, the pound sterling (GBP/USD) rose 0.05% to 1.3248, while the euro (EUR/USD) gained 0.10% to 1.1394, according to Investing.com data.

Dollar Rally Meets Resistance

The dollar's recent strength was fueled by a sharp rise in U.S. bond yields. The benchmark 10-year Treasury yield surged approximately 15 basis points on Wednesday after stronger-than-expected U.S. business activity data stoked investor bets that the Federal Reserve would need to maintain elevated interest rates for an extended period.

This repricing pushed the DXY dollar index above the 101.0 level. However, some analysts believe the move may have outpaced underlying fundamentals. "The dollar rally has accelerated and the move is starting to look stretched," said Francesco Pesole, an FX strategist at ING, in a note. ING expects a potential correction in the dollar index in the coming weeks if further strong U.S. economic data does not emerge.

Investors are now closely monitoring upcoming remarks from four Federal Reserve officials on Thursday for fresh guidance on the central bank's policy path. Market participants will scrutinize their commentary for any signals on whether an interest rate hike in October remains a possibility.

Pesole cautioned that the dollar's peak may not be set, noting that "any upside surprise in upcoming US data releases can easily prompt markets to fully price in an October Fed hike." Separately, analysts are watching the USD/JPY currency pair, as a continued rally toward 160 could potentially trigger an intervention by Japanese authorities, which could lead to broad-based dollar weakness.

Sterling and Euro Find Footing

The modest gains for the pound and euro were attributed more to the pause in the dollar's ascent than to any domestic catalysts. For sterling, the move was not driven by UK-specific fundamentals. The euro, meanwhile, found some support after breaking below the key 1.1400 level on Wednesday.

According to ING, the euro's decline has pushed it into "stretched undervaluation territory." The single currency also received modest support from better-than-expected Eurozone PMI data, which showed a sharp rise in services activity. ING's base case is for EUR/USD to converge toward a 1.1430-1.1450 range, a level it views as more consistent with current interest rate differentials.
