Background

Gold prices rose on Tuesday, rebounding after a brief dip below the $4,000 per ounce level, as traders positioned themselves ahead of the Federal Reserve's key monetary policy decision this week.

By 10:50 AM ET, spot gold was up 0.8% to $4,048.88 per ounce, while U.S. gold futures advanced 0.6% to $4,063.50 per ounce, according to data from Investing.com. The precious metal had gained 0.5% in the previous session before paring those gains as investors weighed the likelihood of the Fed holding interest rates steady.

Fed Policy in Focus

The market's primary focus is the Federal Reserve's upcoming announcement on Wednesday. While traders are pricing in only a roughly 10% probability of a rate hike at this meeting, persistent inflation concerns, fueled by elevated energy prices, have kept the prospect of a future rate increase on the table for later in the year.

Higher interest rates typically increase the opportunity cost of holding non-yielding assets like gold. After holding rates steady in September, Fed officials have recently sought to temper expectations for an urgent need for further hikes, even after recent inflation data came in higher than anticipated.

Geopolitical and Currency Factors

Investors are also closely watching diplomatic efforts aimed at de-escalating tensions between the U.S. and Iran. Progress on this front has helped ease some market fears of a wider conflict, contributing to choppy trading in oil markets.

A strengthening U.S. dollar is also acting as a headwind for the precious metal. The U.S. Dollar Index, which measures the greenback against a basket of major currencies, rose 0.2% to 102.19, making gold more expensive for holders of other currencies.

"Gold's support is at risk of being broken, and if it is, it will increase the possibility of a deep correction, with the next important support line at $3,500," said David Morrison, a senior market analyst at Trade Nation. "The biggest unknown variable remains the direction of the dollar."
