Background

Humana Inc. (NYSE:HUM) shares surged more than 6% on Friday following an upgrade from Barclays, which expressed growing optimism about the health insurer's upcoming Medicare Advantage Star ratings. The stock saw its largest intraday gain since June, climbing as much as 9% during the session.

Analyst Upgrade Drives Rally

Barclays analyst Andrew Mok upgraded Humana to Overweight from Equal-Weight and significantly raised the firm's price target on the stock to $515 from a previous $407. The upgrade was issued ahead of a key catalyst for the company: the release of new Medicare Star ratings.

Mok cited "an increasingly constructive view that the company will flip several contracts to bonus status," according to the analyst note. This improved outlook reflects a stronger conviction in Humana's ability to secure higher ratings, which are critical for profitability in the Medicare Advantage market.

The upgrade centers on the potential for an improved rating for Humana's H5216 contract, which covers 2.4 million members. Barclays now assigns a 75% probability that this specific contract will achieve the necessary rating to qualify for bonus payments.

The financial implications of this rating change are substantial. According to Barclays' analysis, a successful upgrade for the H5216 contract represents:

  • Approximately $1.5 billion in earnings before interest and taxes (EBIT).
  • An estimated $9 in earnings per share (EPS).

The upcoming ratings, expected around October 8, are considered a critical component of Humana's long-term financial targets. The analyst noted that the company is entering this year's rating cycle in a much stronger position than it was a year ago.
